Coinbase has come under heavy criticism for the way it uses increasingly scarce block space. Among other practices, the exchange has been hounded for its failure to "batch" transactions. There has been a lot said and written about why this is a good idea, but the downside may not be clear.

A payer receiving a Bitcoin transaction obtains two pieces of information that can put the privacy of other users at risk: (1) the payer's address; and (2) the addresses of all payees. Given (1), an attacker can trace past payments made to the payer. Given (2), an attacker can trace future payments made to the other payees. By process of elimination, any output not paying the recipient directly must be paying another payee.

Batching can introduce two possible privacy problems for Coinbase users, making an already bad situation worse.

To understand the first problem, imagine that Coinbase were to introduce batching, and that Eve wants to run an investigation. She knows that her subject (Bob) makes weekly withdrawals - always at the same time. Assume here that Coinbase batches all withdrawals into a single transaction.

The problem Eve must solve is how to find Bob's address in the vast collection of transactions published by Coinbase every day. Her approach is get a Coinbase account and make a withdrawal at the same time that she knows Bob makes his weekly withdrawal. Doing so means that addresses for both Bob and Eve will be included in the same transaction periodically.

On receiving her transaction (assumed to be the same one Bob receives), Eve can scan the list of withdrawal addresses. She eliminates her own. The rest belong to either Coinbase (change), another user, or Bob. This helps Eve's investigation by greatly narrowing the number of addresses she needs to consider to find the one belonging to Bob.

The second problem could arise from information contained in batched transactions. For example, Coinbase may unknowingly use a unique output ordering (alphabetical by address, amount, compressed/uncompressed, etc). Whatever the pattern, an attacker can analyze the block chain, without ever contacting Coinbase, to identify Coinbase's transactions. For example, Eve could use such an analysis to track Bob down without even creating a Coinbase account. Many other privacy and fungibility attacks are possible.

Finally, batching poses the same risks to individual users as it does to Coinbase or any other company. Sending a multi-output transaction, especially if it contains a single input, can compromise the privacy of your payees and even put your own at risk.

Only this time, your wallet refuses to add a signature. You try again. And again. And again. Nothing. Heart pounding and hands shaking, a horrible thought takes shape. Did you just lose a fortune?

Bitcoin's history is littered with self-inflicted losses like this. They all have one thing in common: failure to back up private keys.

If you use a deterministic wallet, what steps have you taken to protect your recovery seed?

Trezor recently published some guidelines for seed security. They can be summarized (with my own comments) as follows:
1.   Write your seed on a piece of paper. It may be the only thing standing between you and financial ruin, so treat it as such.
2.   Never store your seed digitally. Using network storage requires encryption, which means you need to keep the encryption key safe. This of course takes you right back to the original problem. Digital media such as CDs and USB drives degrade unpredictably over time - don't rely on them.
3.   Keep your seed away from cameras. You know, that thing pointing at your face right now? Cameras have become so ubiquitous that we hardly think about them anymore. Anyone viewing your seed by camera can take your money.
4.   Never read your seed aloud. Like cameras, microphones are everywhere. Reading your seed aloud for any reason and in any place puts your money at risk.
5.   Restrict access to your seed. The article leaves open the possibility of sharing your seed with trusted people. But trust is an odd thing. You can trust someone to be honest, but how much can you trust them to never make mistakes? Unless you know someone who has never bungled a request (and who does?), don't even consider sharing your seed.
6.   Protect your backup from damage. Paper burns when it gets hot. It bleeds when it gets wet. It discolors when it gets old. Make sure your method of storage will protect your backup from damage - now and in the future.
7.   Keep redundant copies of your seed backup. Here's where I part ways with Trezor. The more copies of your backup you create, the more likely an attacker will be able to find one of them. Only create enough backups to satisfy your security goals.
8.   Plan ahead for accidents and death. Inheritance is well and good. Memory loss sometimes happens. But be sure to keep the above guidelines in mind.
The Trezor article leaves out another important option. In addition to your paper backup, consider memorizing your seed. Most people are capable of memorizing 12 words if they try. In fact, highly effective techniques have been developed over the centuries to furnish the human mind with valuable information.

Memorizing your seed can pay big dividends in emergencies. Consider a situation in which you're unable to reach your paper backup. Maybe fire destroys your backup location. Maybe a natural disaster suddenly forces you hundreds of miles away from your home. In these and many other situations, carrying your seed with you, invisibly and permanently, can mean the difference between keeping your money and losing it forever.

The time to plan your backup strategy is now - before you'll need it. Although people like me have ideas on the subject, this stuff is still new. Do your own research and ask tough questions. My book Owning Bitcoin discusses many practical techniques to get you started.

Finally, an untried backup protocol will probably let you down when it counts. Test and practice your technique - before putting your hard-earned money in harm's way.“
